Aren't book Publishers supposed to investigate a raw story to see if it is fact or fiction before publishing?

There is not a law only the threat of being sued.
The publisher builds a reputation by only publishing books worth reading, that is why many are turned down. Many vanity presses do nothing but take the authors money. Answer 2
I assume you are talking about James Frey. Yes, they usually would, and it seems Mr. Frey first tried to sell his book as fiction and was kind of encouraged by someone in the publishing industry to represent it as fact.
